A theory of LBO activity based on repeated debt-equity conflicts

چکیده
We develop a theory of leveraged buyout (LBO) activity based on two elements: the ability of private equity-owned firms to borrow against their sponsors' reputation with creditors and externalities in sponsors' reputations due to competition and club formation. In equilibrium, the two sources of value creation in LBOs, operational improvements and financing, are complements. Moreover, sponsors that never add operational value cannot add value through financing either. Club deals are beneficial ex post by allowing lowreputation bidders with high valuations to borrow reputation from high-reputation bidders with low valuations, but they can destroy value by reducing bidders' investment in reputation. Unlike leverage of independent firms, driven only by firm-specific factors, buyout leverage is driven by economy-wide and sponsor-specific factors. & 2015 Elsevier B.V. All rights reserved.

Compared with Eq. (32), equity value is reduced by the expected deadweight loss from diversion, (1−qT )(1−λ)XB 1+r . Effectively, shareholders bear the full cost of diversion by paying a high interest rate on debt. It follows that the optimal debt in this range is D∗. It follows that the target chooses between taking high debt D∗ and diverting value from creditors in the bad state and taking lo...

Nine of the top ten largest buyouts in history have been completed in the past 18 months by private equity houses, and with these record amounts of capital, both in terms of debt and equity...
متن کاملTaxation, agency conflicts, and the choice between callable and convertible debt
We analyze debt choice in light of taxes and moral hazard. The model features an infinite sequence of nonzero-sum stochastic differential games between equity and debt. Closed-form expressions are derived for all contingent-claims. If equity can increase volatility without reducing asset drift, callable bonds with call premia are optimal. Although callable bonds induce risk shifting, call premi...
